All you need to do is draw the following figure with the two vertical sides of the big square EXACTLY on the edge of the paper (we only have two vertices with and odd number of edges leving it in this shape). We end on the right hand red dot and then (fairly adeptly, considering we are keeping the pencil on the paper) roll it around a cylindrical tube and move onto the other red dot (in actual fact, I think they will be exactly the same point as we are drawing precisely along the edge of our paper) and complete the puzzle. I have an excellent pencil sharpener by the way. Another alternative involved using two pencils at once (harder than you think), but since a singular pencil was mentioned in the question, so I ruled that out.
